Let’s say you see an ad in your local paper for a pair of blue jeans. They are $30 off at your local clothing store for the next three days. But by the time that you get to the store, they have sold out of the size you need.

A rain check is offered by the clerk to ensure that you are a satisfied customer. You can purchase the jeans at the discounted price of $30 any time within the next 60-days.

Rain checks are an option. You have the option, but not the obligation to purchase the blue jeans at the guarantee price of $30 anytime prior to the expiration date in sixty days. You can choose to pay a small premium for this right.

Let’s examine the difference between purchasing a stock share and an option.

Let’s say that you receive a hot tip. You get a tip from a friend about a stock poised to explode. Your buddy is a great friend and you know that gold is everywhere. So, you decide to invest $10,000.

Let’s suppose that the stock is $100 per share. So, you get 100 shares.

Let’s suppose your friend is right and the stock goes up. Its value rises by fifty percent.

That’s pretty good. Your stock increased by $50 per share. If you decide to sell 100 shares, your profit will be $5000 ($50 x 100).

Let’s return to the beginning. Now let’s consider what might have happened if your $10,000 had been invested in options to buy stock instead of directly investing in stock.

Let’s suppose you can buy an option to buy shares of the same hot stocks for $5 each (which is $5). “premium” You have the right, but not the obligation to purchase the stock. Now, the same $10,000 could get you 2000 shares of stock.

We’ll assume that your buddy knew exactly what he was talking of and that the stock went up fifty percent.

You made another killing. We have to calculate your profit differently because we are dealing with options. We need to add the cost of the option premium. Instead of earning $50 per share, you made $45 for each option.
